1. I am new to VS2005 but I spent a lot of time with VS2003
2. After I posted the original question I did some additional debugging.
I found the following interesting and confusing in the same time:
Created a new website and added the following :

Response.Redirect("http://www.microsoft.com");
And I got : Object reference not set to an instance of an object.

Created new web project, added  Response.Redirect("http://www.microsoft.com"); and everything in working fine.
Is XP sp2 supported environment for websites?

Can I convert DNN to web project?

Which verison is writen as web project not web site?

NullReferenceException is very generic exception.
Try this : open web.config and change debug to true; restrart iis.
Rerun the setup process, it will give you much better error description.
Post the exact error message.
