I have a website where students have to register. I want them to register without asking for their email. I want them to have login id and their password. That's it. I know I can make it public registration and that way it wont matter what email address they give. But, I have noticed that even asking for an email while registration is a great deterrent for them. So can anyone please help me with this?  I also dont what the display name option.

just - Login name and the password while registering. Can I achive that? (with your help, ofcourse)

You really don't have too much options as far as the core user registration is concerned.  You will nee to either create your own custom registration module or obtain a commercial module such as Dynamic Registration, Custom Registration or Enterprise Forms to do the task required.

What if someone forgets their password and wants to retrieve it?

They can re-register again with diff login name. If they want to keep the same login name. They can ask me to reset the password or I can just delete/unregister the username and that person can re-register.

I know there is also a possibility of fraud and stuff, but I believe it will be very rare.
