This Portal configuration I'm trying to setup doesn't seem to be covered by any articles or forum posts. 

www.domain.com -> Just a regular Non-DNN site
dnn.domain.com -> DNN was installed with this subdomain
www.domain.com/subfolder -> Now can this subsolder be used even though traffic to www.domain.com doesn't point to DNN.  And the actuall installation of DNN resides in a seperate folder (setup when we installed dnn.domain.com).

Any tips or sights would be really helpful!

In theory, you should be able to create a virtual directory under www.domain.com in IIS for www.domain.com/subfolder that points to the physical pat of dnn.domain.com.

And when I create the DNN portal, would you recommend I choose parent or child?  They both seem slightly applicable.

I would use a parent portal for this.

create subfolder www.domain.com/subfolder physically and place a default.aspx page inside like used in DNN child portals to forward to dnn.domain.com.
