This appears to be a caching issue, since you are using file based caching, make sure, that you granted full permission for "Network Service" to your installation folder including all files and subfolders.

I have exactly the same problem. I have setup dozens and dozens of installs from 1.x on using SQL 2000 through SQL 2005 Express by I cannot get the db connection using SQL 2008 Express. We just deployed a new server using WS2008 Web Edition and SQL 2008 Express and I cannot get a connection to the DB. I'm always told the login fails.

Folder permissions are correct, all else is as it is on 7 other server running WS2003.

I did finally get this "fixed". I uninstalled SQL 2008 Express and reinstalled it with the advanced tools. Resetup everything and it works as expected. SQL 2008 Express was a standard part of the disk image on deployment so I'm guessing something was just off with the install.
