the .net 3.5 SP1 requirement is for versions 5.2.0 or higher, prior to that .net 2.0 was supported, so you could use an older version - however I do not recommend this as older versions often have known security issues (see http://security.dotnetnuke.com for the full list). I would recommend you ask your hosting provider to install .net 3.5 SP1 - it installs in "side-by_side" mode so does not effect existing sites.

You may actually have .Net 3.5

Your hosting provider, like one of mine, may report their ASP.NET Version as 2.0. However, .Net 3.5 also gets reported as a sub-version of 2.0, like 2.0.50727.somthing. That is the actual version number of .NET 3.5. Sometimes hosting providers will lazily leave off the .50727.etcetera stuff in telling you the version they are running, so it looks like it is just 2.0.

The only way to know for sure is to query the server and get it to tell you the numbers after the 2.0.

Thomas is correct - .net 3.5 SP1 is simply a set of extensions on top of the 2.0 version of the CLR, so often people think they're running that as that's the option they see in II.If you log in as host and go to host->host settings theres a label towards the top that will give you the current asp.net version
