Windows XP Pro
SQL Server 2005 Express
VS 2005 Pro

Unzipped the source package, created the virtual directory, yada, yada.

I can open the solution, compile etc, no issues within VS 2005.

Problem is when I run the site for the 1st time, it goes through the first part of creating the DB stuff but then I get a security error once it starts into the DNN stuff.

Seems an issue with the trust level.

This was a newly reformated machine.

Any suggestions?

Most probably permissions. You failed to post the error message, so I can't say for sure.
