What causes this error is creating a virtual directory but not configuring it as an application which also means it is not running in an application pool.
I can recreate this error on my own installations by removing the application settings and trying to run the installation in what's left of the virtual directory.

Check with your webhost to be sure it is configured properly and assigned an application pool.
