Are you setting up the Virtual Directory in IIS, or are you just creating a directory in the inetpub/wwwroot folder without making the directory an application?

The error message that you are receiving is due to the web.config file not being placed in the root of the virtual directory.  You will want to ensure that you copied the DNN files to the root of your virtual directory.
