This seems to be a common problem to which no answer has been provided yet. I'm getting the same thing, despite my permissions being correct. There's a bigger thread here:

I'm struggling with a similar problem.  I just installed SQL Express and DotNetNuke 4.0.2 on an XP machine.  When I try to fire the site up in my browser, it gives me the NullReferenceException.  The database was created successfully and the host user was created.  Other than the connection string, I haven't modified any of the settings in the web.config.  I did have to turn on named pipes and use the SQL 2000 connection string to get the DB connected properly, though. 

Any ideas?
