Our website is currently running under DNN 2.1.  I want to install DNN 3.2 on the same server, create a new site layout and populate it, then disable the DNN 2 site and use the DNN 3.  Is this possible or will there be conflicts with the webconfig file?  Suggestions, anyone?

You can do that without a problem, assuming you create a new Web Application in IIS and of course create a new database in SQL server.  The web.config file is application specific so a new install under a new web application in IIS won't access your old DNN install.

You also need to ensure that your cookie names, defined in the webconfig file are different for each DNN application, or you'll end up with problems.  Do a search on 'cookie' in your webconfig to see what I mean...  But barring this issue there should be no problem with 2/3/or 4 (if I could ever get 4 actually RUNNING that is...)
