You are right. I am using Telerik modules, and they do not actually work when this setting is used.

Any suggestions how to  make it work anyway ?

Not sure which version of DNN you're using, but DNN may fail to process logins properly when you use web.config inheritance.  When I first launched my DNN 5.0.1-based website, I had a legacy app that required me to disable web.config inheretance.  When users would login, they would get an error - which many assumed was a login failure.  Oh, the heartache that it caused (for the two weeks it needed to remain up).

For future reference in case someone searches for this --
I also encountered the login problems but I solved it with a hybrid of the location tag on the root's and other changes to the subdirectory's web.config. Here is what I did to get a .NET 2.0 app running in a .NET 4.0 DotNetNuke 6.1 instance:

ROOT web.config:


...



Then in the subdirectory's web.config:


....













....

......
