Michael Washington's setup guide for DNN on Win 7 is easy-peasy. I suggest checking that out if you're just getting started: http://www.adefwebserver.com/DotNetNukeHELP/DNN5_DevelopmentEnvironment/Default.htm

I'm having similar problems getting DNN5 Community running on my Win7 machine.  I've looked at the Add Application in IIS manager but that feature is not available.  All I have is Add Web Site.  When I try to run the installation wizard I get the following error:

Server Error in '/' Application.

These 2 blog postings from Michael Washington and Cathal Connelly and the requisite links should be required reading for DNN on Win7/IIS7.5:

http://www.dotnetnuke.com/Community/Blogs/tabid/825/EntryId/2510/Setting-up-Your-DotNetNuke-reg-Development-Environment-on-Windows-7-using-IIS.aspx

http://www.dotnetnuke.com/Community/Blogs/tabid/825/EntryId/2420/Windows-7-Windows-2008-R2-cross-application-pool-isolation.aspx

Michael describes how to install using the 'old' Network Service account and Cathal runs you through the 'new' IIS AppPool/DefaultAppPool account method
