I installed 06.01.00 yesterday to my local computer. Using SQL express 2008 (SQLEXPRWT_x86_ENU). Everything went fine and I was able to go through the installation of the DNN locally and modify the default site. Today I saw on a hosted site the notice of critical update. I downloaded the 06.01.01 and extracted the files. Before I update the live site, I wanted to be sure I would not experience issues, so I decided to test the upgrade on my local system. When I copied the 06.01.01 files to my DNN local site (..wwwroot/DNNmsp), and went to the browser (http://localhost:29437/Install/InstallWizard.aspx) and got the following error:

The Auto option has been disabled as the DotNetNuke Application cannot connect to a valid SQL Server database. You can continue to use either of the other two Wizard options and configure the Database settings at the appropriate Wizard step.

I have stopped at this point in search of advise as to handle this. Should I return to the previous version 06.01.00? I do not want to deal with issues on the hosted site if this could have the same effect that it has with my local site. Can someone please tell me what to do next to resolve this locally?

You should use the upgrade packages for upgrading existing sites to a new DNN version.  If you use the install package the web.config file will overridden by extracting the package. 

If you use the install package for an update, you have to make a backup of your database and files first.  Then make a copy of your web.config file.  The next is to extract the install package, and then you have to modified the web.config file with all connection strings, and db settings, and you have to copy the maschine key!  Make sure you have the correct dbOwner in the web.config file.

But I suggest to use the upgrade packages!!

Tried to go back to 06.01.00, and got the same error noted above, decided to go a few steps more to see what would happen. I got the following error on the http://localhost:29437/Install/InstallWizard.aspx page - Configure Database Connection

Ah...I was a bit late on that suggestion. Thank you, I will look into the Upgrade version.
I will try to start from scratch on my local system, I've gone to far to recover at this point.

As I see your postes errors, I think I am right, that the maschine key is corruted, and so the encryption didn't work. Also it could be that you didn't have set the connection strings.  If you not have a backup, the best is to start with a new install.
