Thanks guys, I'll try your suggestions and report back on the outcome.

Yep a success. Steps I've taken:

  1. Extracted installation directory and disabled 'Read only' attribute from it (not sure if this was needed though).
  2. In IIS converted to an application and assigned a new AppPool with Process Model -> Identity set to my own windows login name (including the domain) and password. Also in the Authentication settings for the website I enabled Windows Authentication and disabled Forms Authentication.
  3. Created database with default settings (this way my username becomes database owner).
  4. In installation page of DNN I only changed database type from SQL Express to SQL Server and typed instance name (.\MSSQLSERVER).
Installation went through and I was able to access the website. Thanks for help! :]
