Thank you, we have restarted the application cleared cache etc still showing that the image in wrong format, another thing what I have noticed the HTML editor is allowing only the following formats:
The Allowed Filetypes are: "bmp,gif,jpeg,jpg,png" - has this got something to do with it?
Could be something in the webconfig file what is blocking it? or on the server?

Don't know for sure if it helps but if you have access to the server check the MIME types there.

If you are using CKEditor as HTML editor, check HTML Editor settings (in Site Settings > Other Settings), where the list of Image files is specified, AFAIR:
