OK, I am trying to set this on my Virtual Network. Should both IIS instances run the same application pool or do I need to put them in two seperate pools?

This is fun. I created two instances that point to the same DNN install with different IP addresses. I put both in the same app pool. I used another Virtual Machine and editted the host file so that it points to site A that runs on 192.168.1.25, the other client I editted the host file so it points to site B that runs on 192.168.1.26. I can see my dev site at both machines. Once note is that I had to import the SSL certificate I had added to site A also to site B...

If my previous questions are answered I am going to do this on the production site later tonight after I updated DNS records...

The seperate hostnames will direct traffic to different IIS websites. If they are using seperate application pools, then you will get the benefit of your administration running in a seperate app pool.  Then the other app pool could use web gardens.

Unless they are running in different app pools you wont gain much from doing this.

I don't understand. I have only one hostname and that is www.smallbizserver.net.
