Agreed, R2 must be another instance, so in your connection string you need SERVER\INSTANCENAME. I am running DNN on several R2 installations without issue.

On the IIS Manager open pools and in the "Set Default Settings" select "Process Model->Identity"  and setup identity that have a permissions on database server. On the Database Server You must shure, that Identity Model, that You have select on IIS Pool have a "dbo" privileges.

in correction to Andrew, the database user doesn't need to impersonate dbo, but requires dbOwner role for the database.

It's been a while since I first posted, but the issue is now resolved. Apparently the problem must have been fixed in some new version of DNN, so I don't have any trouble installing DNN on SQL Server 2008 R2 using the WPI.
