Cause- security permissions not being inherited by child folders.

Solution- Right click on the website folder in Windows Explorer, go to the security tab and click advanced. Check the "Replace permissions entries on child objects...." and click apply.

You are a genius, thank you for this answer. I had tried everything. Your suggestion to Replace Permissions Entries on Child Objects worked like a charm.

I would also suggest the following when having this type of issue:

Stop IIS Server
Uninstall ASP.NET (using aspnet_regiis.exe / u)
ReInstall ASP.NET (using aspnet_regiis.exe / i)
Start IIS Server
Recycle your Application Pool

Find out which Account is having the issues ...

SysInternals have a great utility called filemon.exe which will show you ACCESS DENIED errors on your file system when you launch the site in your browser.

Just run it at the same time you access you site, then Stop filemon from monitoring and search for "Denied".  It will tell you exactly which user is having issues accessing a particualr file.
