I've got my dnn configuration wizard up:

I have an SQL Server 2005 machine which the server is instanced so it's database\mydatabase

I'm able to successfully connect to the server using an odbc connector(I realize that dnn doesn't use ODBC), but maybe this information will help.

In the ODBC connection thing in windows I have "with windows NT authentication checked" and the lower box "connect to sql server to obtain default settings for the additional configuration options" is checked and I have a login ID(which is filled out and is the account that I'm currently logged in as so I don't need a password). Yes I tried to put in the password for the wizard.

I'm not sure what I'm supposed to do at this point in the wizard.(can I make it skip this step if I get some db connection that works?)

The best way to connect is to setup a user account on your db, then make that user account the identity of the App pool your are running DNN in.  Then you can use Windows Authentication to connect, then you have no username pwd in the web.config.
