there are a number of graphics software products, providing you with an option to save as favicon.ico. Upload the file to the root of your DNN website (/portals/0 by default).

I've never used these, but they look promising:

The first one has a interface to let your draw it yourself or, like the other two, upload your own image.
I use Fireworks or Illustrator to create the image and then pop it into IcoFX to convert to .ico, I have a really old version...1.5 perhaps...that I like better than the new one, but its still a good option.
Creating good looking icons this small from a complex logo is rough. Since you have so few pixels you have to do things that are counter-intuitive at times. Have fun!

I've used http://www.favicon.cc/ quite a bit to generate favicons, quick, easy, simple.

To convert pictures with transparency (gif,png) and to keep the transparency in the favicon.ico file, i recommend using Irfan View. Anyway - to display the icon you have to select it in the Site Settings | Appearance Settings.
