Is there any article/tutorial out there which talks about how to setup the development environment for DNN module (preferably using C#) using Visual Web Developer Express or Visual Studio 2005?

That post talks about DNN4.x. I want to use DNN3.x, on my desktop (dev machine) I have Visual Web Developer (and .NET v2)

Is DNN3.x compatible with .NET v2? Can I use VWD (or Visual Studio 2005) to extend DNN3.x?

No,

if you like to develope 3.X style modules you need to use VS2003 or you can use instead SharpDevelope.
