I don't think this is a problem with DNN. Try copying the file locally. Based on the error, my guess is that there's a problem reading the image file. This was going to be my second suggestion.

I deleted DNN 4.02 and reinstalled it and now the Image Module works.  Moving the DNN files with SmartFTP caused some corruption.  I'm guessing either some directories were not copied or some directory/file permissions were not preserved.

You might need to sync the file system and database in the File Manager after making changes in the file system.
