In IIS 7.5 when you created the site a new Applicaion Pool should have been created for that site. Network Service does not need permission on the sites directory (details here), the new Application Pool does. In IIS7.5, AppPoolIdentiy becomes a default, not Network Service.

Check the application pool name that your site is using. Right click on your site in IIS Manager and select 'Edit Permissions', select 'Edit", then add. Enter IIS AppPool\<your AppPool Name> and select 'Check Names'. give that user modify permissions. That should do it.

Thank you for the reminder... I test on so many Windows/SQL variants I forgot about the change to AppPoolIdentity in Win7.

Mike, follow the instructions in the linked article above with respect to Win7/IIS 7.5.
