The bad news, it appears you do not have IIS installed.  The good news is that with VWD you do not have to have IIS installed since it has a built in web browser.  You need to choose Select FileSystem and then provide the file path to where you installed DNN.  Then when you run DNN it will run the site usign the built in web server.  Doing it the way you were, VWD tries to run the site under IIS.

I have not used VWD, but I did verify this information with Charles Nurse (another core team member).  I hope the instructions are clear.

How do I install IIS? Is there any way to do it for free, or can I only buy it as part of a package?

IIS is free with XP Professional and can be installed by going into the add program / install windows components.  As stated above you do not need IIS and should be able to run DNN using the built in web service by opening up the project open it up through the filesystem instead of as a web site.  Did you try this?  If so, what happened?
