First off, here is my error:

Connection Error(s):
Index #: 0
Source:.Net SqlClient Data Provider
Class: 14
Number: 18456
Message: Sql login failed

Now some background:

I went into the inetpub directory and extracted all of the contnents of the zip into a dnn523 folder. After this I set up the site via IIS manager and pointed it to that location making sure that my local user account had read/write access. After this I went into SQL Server 2008 R2 MS and created a new DB on my (local) server and set the user to sa with a specified password.

Now when I input this information into dotnetnuke installation I get the error above, can anyone please help?

Do you have Windows and SQL Authentication enabled on the SQL server? By default SQL will install with only Windows Authentication enabled.

Yes, I made sure to have both enabled.

I also tried added NETWORK SERVICE as part of the security for the folder but that didn't seem to help.

Do I need to go into the web.config and edit it? Maybe that is what I haven't done that might be causing these problems.

both connection strings in web.config need to match the SQL server login you provide to access your database!

Possible solution for others that may have this error.... I was installing DotNetNuke_Community_05.06.01 and could not get past this same error. After reading several posts, I tried shortening my db owner/user password down from 14 characters to 10 and the installation was successful!
