Same issue here when users try to upload pictures from the Activity Feed.

"DNNAPI requires a username and password."

Interestingly, the issue went away momentarily after upgrading to 7.0.03 and came back after about 2 days. I have made no changes to anything since the upgrade. Permissions are definitely good because this is the only module that's doing it.

Even more interesting is that it's also an issue on dotnetnuke.com. It's handled differently but it certainly seems to be the same issue since I have to double-click the upload button.

It seems to be isolated to Internet Explorer. IE 7, 8, 9, and 10 all do this but Chrome and Firefox work as expected.

I have been looking for a solution for a week now. The only thing that I can come up with is to recode the Journal module, which is pretty much the point that I am at with this. I'd love to find the actual cause before doing that, though.

I've upgraded to last DNN 7.0.4 and the avatar issue is still there!

I realize this response has no significance for the user group here, but just in case these threads are monitored by DNN developers - this issue has been the final nail in my DNN coffin. This issue has survived 4 releases now with no fix that I've seen. I have already purchased several modules for my site, and had considered some costly custom development for added functionality, but I can't in good conscience spend money on a platform that can't get basic functions corrected. Call it what you will, I'll call it cutting my losses...

And I will chip in as my last endeavor to help you all.

Could you check  your setting for Host --> Host Settings --> Advanced Settings --> Performance Settings --> Page State Persistence?

If it's Memory then change it to Page.

I also hope that you all push the Update button after supplying the avatar picture to your profile drop zone.

Hope that helps. If it doesn't I'll be glad to know the reason for such malfunctioning myself.
