I'm familiar with the switch and even mentioned in my TS steps in tracker that switching back to encryption did not resolve. Keep in mind that the answer prompt is before the the password reset email is sent. It appears the one has to correctly answer to have the email sent, which makes the most sense. So based on these 2 things I really don't think the problem has anything to do with hashing the password.

you could very well be correct i.e. the problem existed before the change to hashed passwords. It is a rarely used function, so when testing we typically pick major versions (e.g. 5.6.8, 6.2.9 etc.) to test to see when it was introduced, so that the fix notes can reflect that.

Has this bug been fixed?

I have read through the bug history. It indicates it was fixed for 8.0 then "cherry picked" for 7.4.2 (it was promised for 7.4 by Cathal). Fixed in 7.4.2 [ 14900 ] per Pedro, but the reopend with a comment from Pedro that "This issue should be tested again with build 7.4.2.193, due to the code has been cherry picked into release/7.4.2 branch." 

The current status is "closed", but "unresolved" even tough the "fix version 7.4.2" has been released. I have had a client waiting on this fix since October of 2014 it was promised by January of 2015
