I'm looking for how one would implement the following scenario:

1.  Admin selects "delete" from the pull down and deletes a custom module
2.  I want to capture this event to call DAL+ delete methods relating to the custom module just deleted.

Or does this go against the recycler philosophy of DNN?

If it does, does data ever get deleted from the underlying database tables?

Your module should have a Foreign Key to the Modules table with a cascade delete so that when the module is deleted from teh recycle bin the related data is also deleted.  If you delete the data on delete of the module then you cannot restore the module.
