sometimes i got this error:

which .Net version are you using? AFAIR, captcha is not compatible with .Net 4.0.

If you make sure this line in web config is changed to
  <add name="CaptchaHandler" path="*.captcha.aspx" verb="*" type="DotNetNuke.UI.WebControls.CaptchaHandler, DotNetNuke" preCondition="integratedMode,runtimeVersionv4.0" />
 
The Captcha works with net 4

Its a logged bug in the upgrade from  3.5 to 4 hopefully fixed in next release.

If this is the cause of the problem in this tread I don't know.
If I recall right the image just  didnt show up.
